Central Banks Risk Inflation Overshoot If They Lower Rates Too Quickly, Economists Warn &#8211; News and Statistics

Economists caution that reducing interest rates prematurely could cause central banks to miss their inflation targets, as officials navigate a trickier landscape following years of high prices and successive economic disruptions.

This caution emerged at the inaugural Monetary Policy Dialogue held in Tashkent, gathering participants from the International Monetary Fund, various central banks, and academic circles to discuss how monetary policy should address uncertainty, inflationary pressures, and evolving financial conditions.

Athanasios Orphanides, a professor at the Massachusetts Institute of Technology and a former head of the Central Bank of Cyprus, noted that the period after the pandemic revealed the consequences of misjudging inflation. He observed that numerous central banks globally failed to adjust their policies appropriately, resulting in inflation far exceeding their price stability goals. Orphanides expressed concern that the danger persists of many central banks considering easing measures prematurely.

Recurring shocks complicate policy choices. The challenge extends beyond when to cut rates; central banks must also preserve their credibility as price, supply chain, and demand shocks become increasingly unpredictable.

Koba Gvenetadze, the IMF’s resident representative in Uzbekistan, emphasized that policymakers should evaluate which strategies succeeded and which failed during recent crises. She pointed out that the past five years have brought repeated shocks, making it crucial to draw lessons and exchange insights. Gvenetadze also highlighted that the COVID-19 pandemic demonstrated why central banks cannot assume supply disruptions are temporary, noting that such shocks may not affect inflation immediately but can do so later.

According to Orphanides, inflation targeting remains a highly effective approach for steering monetary policy when economic signals grow ambiguous. He remarked that this framework, recently adopted by Uzbekistan, performs well under such conditions.
